But perhaps they should get a little more attention.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">And there is a timely example coming up later today. The US Treasury is set to sell $39 billion of 10-year notes at 1700 GMT, in what will be a reopening of an existing issue.\u00a0The question is, why should anyone outside the bond market care about this?<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">Let&#8217;s take a step back and think about what the auction actually means to start with.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">The US government regularly sells Treasury debt to investors in order to finance its borrowing needs. Investors then effectively decide what return they need in order to lend that money to the government.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">So, just imagine that\u00a0today&#8217;s 10-year auction attracts plenty of demand. That means buyers\u00a0are comfortable absorbing the debt around prevailing yields and there isn&#8217;t much drama.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">But on the other hand, if investors are less enthusiastic, then something has got to give. In essence, the auction may have to clear at a higher yield before investors are willing to absorb all that supply.\u00a0And that higher yield doesn&#8217;t necessarily stay inside the Treasury market.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">\n<p style=\"text-align: justify\" class=\"text-align-justify\">10-year Treasury yields are one of the most important benchmarks in global markets. For example, mortgage rates track long-term Treasury yields closely\u00a0because mortgage-backed securities compete with Treasuries for investor money. As such,\u00a0persistently higher Treasury yields can eventually translate into more expensive mortgages.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">But what about the stock market?<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">Well, Treasury yields essentially give investors a benchmark for what they can earn with relatively little credit risk. If that return rises, then stocks suddenly will be facing up against more competition for investors&#8217; money.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">Then, there is also a valuation effect.\u00a0When Treasury yields nudge higher, the present value of companies&#8217; future earnings will fall. That tends to matter most for stocks where investors are paying a high price today in exchange for expected profits many years into the future.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">Now of course,\u00a0one weak Treasury auction isn&#8217;t going to suddenly send mortgage rates soaring or crash the S&amp;P 500 overnight. What matters more is tracking the pattern.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">If investors repeatedly demand higher yields to absorb growing Treasury supply, then those borrowing costs can work their way through the wider financial system.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">So in watching the 10-year auction later today, it will be worth looking at things like the bid-to-cover ratio i.e. how strong the demand is, where the auction clears relative to the market, and how much debt that primary dealers are ultimately left holding.<\/p>\n<p style=\"text-align: justify\" class=\"text-align-justify\">I know, it all sounds like bond market plumbing for the most part.
